Actually, it sounds like the recommended configuration for MS Proxy Server. The idea is to force all Internet traffic through the proxy. IE 5.5 & 6 can find the proxy server on there own. Other browsers may have to be configured to point to the proxy. MS has windows client sw that allows most other software to be run without special configuration. Non-Windows clients need to use things like SOCKS proxy. Running a Server behind the proxy is a different matter. Proxy Server needs to be told to forward requests to the internal server. This is done in the Proxy Server configuration screens.
