I have a really puzzling problem now in that ssh localhost does not work (it says Connection closed by 127.0.1.1 port 22)

Is localhost defined in your ~/.ssh/config file?   I’m surprised your localhost would be defined as 127.0.1.1. 

Also, your ssh_config file may not allow you to open IPv6 connections, whereas telnet clearly does. 

Finally, check iptables rules for IPv4 localhost port 22.
