If this thing is like a typical broadband router, just, for now, switch all your clients to DHCP, connect them to the router, then reboot all clients. Then all clients will use the gateway for non-LAN traffic. A local traffic just stays local. /etc/hosts is just a way to resolve names. It doesn't affect routing.
